Understanding the Critical Role of a Qualified Intermediary (QI)

A Qualified Intermediary is an essential component in the execution of a successful 1031 Exchange. They are responsible for:

  • Preparing Legal Documentation: Drafting the necessary 1031 Exchange agreements and related transactional documents to properly structure the exchange.
  • Safeguarding Exchange Funds: Receiving, holding, and protecting your 1031 Exchange funds throughout the transaction to prevent constructive receipt by you, the taxpayer.
  • Providing Guidance: Consulting with you and your professional advisors to ensure compliance with all applicable Internal Revenue Codes, Treasury Regulations, and related Revenue Rulings and Procedures.

It's important to note that Qualified Intermediaries are generally not licensed, regulated, or audited by any governmental or regulatory agency. Therefore, selecting a QI that operates under stringent regulatory oversight is crucial.

Why Choosing the Right QI Matters

Selecting a Qualified Intermediary should not be taken lightly. The right QI ensures the integrity and success of your 1031 Exchange by:

  • Ensuring Compliance: Proper structuring and documentation prevent disallowance of the exchange by tax authorities.
  • Protecting Funds: Safeguarding your funds against misuse or loss.
  • Providing Expertise: Offering knowledgeable advice to navigate complex exchange scenarios.

Given the lack of mandatory regulation in the industry, it is imperative to choose a QI with a proven track record and robust internal controls.

The Role of a Qualified Intermediary

New York Approves At-Closing Drop-and-Swap for 1031 Exchanges

In a significant June 2025 ruling, the New York Division of Tax Appeals confirmed that at-closing drop-and-swap transactions can qualify for tax deferral under IRC § 1031. The case involved partners who received real estate from their partnership just before selling it and reinvesting through like-kind exchanges. The court emphasized that there is no required holding period under § 1031 and upheld the validity of the structure. This decision clarifies the law in New York and reduces the need for complex alternatives often used to avoid potential scrutiny.
